According to AppleInsider, this project, based on AT&T's Watson speech recognition engine works by capturing voice commands, sending them to a remote server and then interpreting that command.
Even more exciting is the fact that AT&T demonstrates this technology in a video and the fact that this technology will breed a whole new slew of applications.

Is iPhone's Web Access Too Slow?
In a recent Wall Street Journal interview, Jobs acknowledges that web access on the iPhone could be slow but having wifi capability could help mitigate the problem somewhat.
